Would it be better to have the km500 setup directly in my sump or have it setup in a topoff holding tank that drips into the sump?

I would use it as a topoff. It has to be above the water level though.

So it would be above my sump water level and my ato would flow into the km500 then into the sump? Is this correct?

yes it will gravity feed from the unit

Chadfarder is correct. Gravity fed is the best way for this product to work
